I know that dynamic urls such as filename.php?cat=main&list=4 arent any good for search engines however does this actually make the entire link useless?
By this I mean when a search engine comes across a dynamic link like above does it just discard the entire thing and not index any of it or would it just work with what it can and index just file.php

No, that is not true. Since URL with query string can be manipulated easily and is mainly used for similar kind of operation example
index.html?postid=1&mode=posting and index.html?postid=2&mode=posting will differ only in URL and one field rest of the page remains same.
In other words since URLs with query strings are used for operation than displaying the main content it is given lesser value(we assume though). People do not want to take any such chances and go for so called static URLs (with no pattern).
Big G and Y is more smarter than we think, these days they have started comparing content of dynamically generated pages and the valued ones are taken. Static pages will always have an advantage with SEs.
I have heared that if filename.php?cat=main&list=4 has a direct link from a static page then this link is being cached by SE and it has some value also.
Some sites i programmed for had urls like u said. no problems caching with Google. Ya its true majority urls cached was static looking. Something to do with session ids i heard.

Very true Webshark, we call it "Phone Test" , Domain name and URLs should pass Phone Test if you are serious about branding.
Can you market your URL or domain name through Phone?
Example hedir.com is simple to communicate through a Phone conversation, imagine it to be human-community-edited-directory.com.
Norah: Hi Dear, The domain name is human-community-edited-directory.com
Guest: How many hyphens are there?
Norah: There are two; oh no there are three, one after human, one after community and one after edited.
Guest: So it is human-comunity-edited-directory.com
Norah : Yes yes, you are right.
And you lose the customer forever; this applies for URLs in particular as people share information using URLs.
Keep it static, keep it simple and get max mileage.
Search Engines are getting better at crawling and indexing dynamic urls, yet 90% of the time you get static looking urls in SERPs. One reason for this may be the difficulty associted with determining whether the dynamic url will lead to different content pages or put the bot in an infinite loop with session ids.
